In large businesses, it is easy for the inventory level to fall below the reorder point.

It’s easy to let your plans get swept up in the buzz that comes with proactively putting together an inventory management system. Assume that a company has steady demand of 12,000 units per year for one of its products. The company purchases the product from its supplier at a cost of $100 each.

It assumes that there is a tradeoff between inventory holding costs and inventory setup costs, and total inventory costs are minimized when both setup costs and holding costs are minimized.
In case the actual stock falls below this level, there is a danger of stoppage in production and the management has to give top priority to the acquisition of fresh supplies. The main objective of fixing the minimum level of materials is to ensure that the required quantity of each item is available in stores at all times. The basic formula for the reorder point is to multiply the average daily usage rate for an inventory item by the lead time in days to replenish it.
